Abstract
Income inequality is observed in the majority of countries worldwide. This phenomenon leads to the erosion and differentiation of countries’ socio-economic structures. Whether individuals holding a significant portion of national income contribute to the economy can influence their contribution to national income and foreign trade. In countries with high income inequality, the foreign trade balance may exhibit a surplus or a deficit. This situation can potentially reduce the external debt stock through its contribution to the national economy and benefits to the public budget. However, this outcome varies depending on the contribution of high-income earners to the economy. This study aims to examine the impact of income inequality on foreign trade and external debt, particularly in developing countries. To this end, data from 12 developing countries for which relevant data were available were analyzed using panel cointegration, the Panel Dynamic Ordinary Least Squares (PDOLS) estimator, and panel causality tests. The analysis results revealed estimated long-run coefficients for the variables with a cointegrating relationship, indicating that a one-unit increase in income inequality leads to a 12-unit decrease in external debt. Similarly, a one-unit increase in income inequality was found to increase the foreign trade balance by one unit; however, this result was not statistically significant. According to the findings of the Toda-Yamamoto causality test, while no causal relationship was observed between foreign trade and income inequality, a unidirectional causality running from external debt to income inequality was identified. This situation suggests that policymakers should focus on external debt management when addressing income inequality.
