Abstract

The inflation rate and unemployment rate are the key variables in the economy due to their direct effect on economic agents. For this reason, great importance is attached to these two variables while formulating economic policies; in particular, majority pf political promises ahead of elections are build upon inflation and unemployment figures. Therefore economists have been focusing on the relationship between inflation and unemployment for a long time and have been studying whether there is a relationship between these two variables. In this study, the relationship between the inflation rate and unemployment rate have been tested with monthly data for Turkey's economy for 2005: 01 and 2020: 08. Policymakers may use this relationship between relevant variables as an economic policy tool which is known Phillips curve hypothesis. Thus when analyzing the relationship of aforementioned variables the validity of Phillips curve has been tested as well. Firstly, the stationarity of the variables analyzed with the traditional unit root tests ADF and Phillips Perron tests. Series also tested with Fourier KPSS unit root test, which takes into account structural breaks in series. According to the results of the unit root test, series have a unit root, series are not stationary at the level. Therefore the long-term relationship between the series was tested by the Fourier Shin cointegration test. The findings show that there is no cointegration between the variables, which means there is no long-term relationship between the inflation rate and the unemployment rate. Within this context, the Phillips curve hypothesis is not valid for Turkish economy. The inability to determine a relationship between the series is consistent with the New Classical and New Keynesian school's deductions regarding the curve. The long-term coefficients between variables were tested using the Dynamic Least Squares (DOLS) method. According to the results, A 1% increase in unemployment rates increases inflation rates by approximately 1%. In the model where the unemployment rate is the dependent variable, a 1% increase in the inflation rate causes the unemployment rate to increase by 0.23%.
