Abstract

Turkish economy experienced a strong credit expansion process after the financial liberalization and used significant amounts of external financing in the process. During the same period, while national income did not diverge from other developing countries, changes in the credit to output ratio and the services/manufacturing value added ratio moved closely. This study puts forward the hypothesis that there is a relationship between credit developments and sectorial transformation and presents some findings to support this hypothesis. Time series regressions done using annual data show that an increase in the credit to output ratio is positively associated with services/manufacturing ratio. In the case of services firms being more credit constrained, the credit growth might lead to sectorial transformation in favor of services, similar to what is observed. If this credit expansion is not accompanied by productivity increases, then possible appreciation of real exchange rate and flow of production factors to services sector at a faster pace can create serious disadvantages for manufacturing sector.
